Efciency of banks in a developing economy: The case of India

Abstract

The objective of this paper is to measure the productive efciency of banks in a developing country, that is, India.The measurement of efciency is done using data envelopment analysis. Two models have been constructed to showhow efciency scores vary with change in inputs and outputs. The efciency scores, for three groups of banks, that is,publicly owned, privately owned and foreign owned, are measured. The study shows that the mean efciency score ofIndian banks compares well with the world mean efciency score and the efciency of private sector commercial banksas a group is, paradoxically lower than that of public sector banks and foreign banks in India. The study recommendsthat the existing policy of reducing non-performing assets and rationalization of staff and branches may be continued toobtain efciency gains and make the Indian banks internationally competitive which is a declared objective of theGovernment of India.


Introduction
The objective of this study is to measure and toexplain the measured variation in the performanceand therefore the productive efciency of Indiancommercial banks. While many similar studieshave evaluated the performance of banking sectorin the US and other developed countries, very fewstudies have evaluated the performance of bankingsectors in developing economies. Earlier though,Tyagarajan (1975), Rangarajan and Mampilly (1972) and Subrahmanyam (1993) have examinedvarious issues relating to the performance of In-dian banks, none of these studies have examinedthe efciency of bank service provision in India.Some recent studies did measure the efciency inservice provision of Indian banks but they sufferfrom certain limitations as indicated in this paper.The main impetus for this study was the ap-pointment of the Second Narasimhan Committee(1997) by the Government of India, with a man-date to suggest a programme of banking sectorreforms so as to  strengthen India s banking sys-tem and make it internationally competitive . Thisobviously requires that the relative efciency ofIndian banks is measured and compared withbanking efciency in other countries. Secondly, a scheme of voluntary redundancies for bank em-ployees is under consideration by the IndianBanks  Association. In this context, the efciencyissues of banks in India have again come to thefore. Thirdly, Indian banking is particularly in-teresting because of the diversity of bank owner-ship forms. Indian banks can be classified intothree ownership groups; publicly owned, privatelyowned and foreign owned. It is expected that therewill be performance variation across groups ofbanks. This study will quantify and explain theperformance variation. Lastly, there is little reli-able empirical research on bank efciency in Indiaalthough Bhattacharya et al. (1997), Chatterjee(1997) and Saha and Ravishankar (2000) haveexamined various issues relating to the perfor-mance of Indian banks. This study measures rel-ative efciency of Indian banks subsequent to theperiod used by the above studies. Additionally, itcompares the efciency of Indian banks with thatof the banks in other countries.The paper is organized as follows.
